Foreign Exchange Market and Exchange Rate Determination in Telugu | PPP, IRP, NEER, REER, Spot, Forward & Numericals | APPSC Economics 2026

Foreign Exchange Market and Exchange Rate Determination:

ఈ అధ్యాయంలో Forex Market Structure, Demand–Supply, Exchange Rate Systems, PPP, Interest Rate Parity, Spot–Forward Rates, NEER, REER, Arbitrage, Hedging, RBI Exchange Rate Management, Andhra Pradesh Applications మరియు Numerical MCQsను సమగ్రంగా అధ్యయనం చేస్తాం.

Reference Date: 27 October 2026.

1. Foreign Exchange –

4. Exchange Rate –

4.1 Example

1 US Dollar = ₹85

4.2 Currency Pair Notation

4.3 Base and Quote Currency

USD/INRలో USD Base Currency, INR Quote Currency.

Rupee Depreciation, Dollar Appreciation.

5. Direct and Indirect Exchange Rate Quotation

5.1 Direct Quotation in India

USD/INR = 85
1 USD = ₹85

5.2 Indirect Quotation

1 INR = 1/85 USD
1 INR ≈ US$0.011765

5.3 Reciprocal Relationship

Indirect Quote = 1 / Direct Quote

Bid–Ask Spreads లేని Simplified Mid-Market Quotesకు ఈ Reciprocal Formula నేరుగా వర్తిస్తుంది.

6. Demand for Foreign Exchange

  • Imports of Goods.
  • Foreign Travel and Education.
  • External Debt Payments.
  • Investment Income Payments Abroad.
  • Resident Investments Overseas.
  • Foreign Investor Capital Outflows.

6.1 Demand Curve

7. Supply of Foreign Exchange

భారతదేశ Forex Marketలో US Dollars Supply పెరగడానికి కారణాలు:

  • Exports of Goods.
  • Exports of Services.
  • Foreign Direct Investment Inflows.
  • Foreign Portfolio Investment Inflows.
  • Remittances from Abroad.
  • Foreign Borrowing Receipts.
  • Foreign Currency Sales by the Central Bank.

7.1 Supply Curve

8. Exchange Rate Equilibrium – Demand and Supply

Forex Demand Quantity, Forex Supply Quantity సమానమైనప్పుడు Equilibrium Exchange Rate ఏర్పడుతుంది.

8.1 Hypothetical Forex Market Schedule

9. Shifts in Forex Demand and Supply

9.1 Increase in Dollar Demand

9.2 Increase in Dollar Supply

10. Determinants of Exchange Rate

10.1 Inflation Differential

10.2 Interest Rate Differential

Interest Rates, Monetary Policy, Expected Currency Movements

10.3 Balance of Payments

Exports, Imports, Services, Transfers, Capital Flows Foreign Exchange Demand–Supply

10.4 Economic Growth

10.5 Political and Financial Stability

Risk Perception, Market Confidence, Institutional Stability Capital Flows

10.6 Expectations and Speculation

10.7 Central Bank Intervention

11. Exchange Rate Systems

SystemExplanation
Fixed Exchange RateCurrency Parity maintained against another currency or anchor
Floating Exchange RateExchange Rate largely determined by market demand and supply
Managed FloatMarket-determined rate with possible central-bank intervention
Pegged Exchange RateCurrency linked to an anchor currency or basket
Crawling PegParity adjusted gradually according to a policy rule
Currency BoardStrict exchange-rate commitment supported by reserve rules

11.1 Fixed Exchange Rate

11.2 Floating Exchange Rate

Market Demand–Supply ఆధారంగా Currency Price మారుతుంది.

11.3 Managed Floating Exchange Rate

11.4 India’s Exchange Rate Regime

Exam Point: India – Market-Determined Exchange Rate Since March 1993, with RBI Intervention to Manage Excessive Volatility.

12. Appreciation, Depreciation, Devaluation, Revaluation

ConceptMeaningExchange Rate System
AppreciationCurrency Market Value RisesFloating
DepreciationCurrency Market Value FallsFloating
RevaluationOfficial Parity IncreasesFixed / Pegged
DevaluationOfficial Parity DecreasesFixed / Pegged

12.1 Depreciation Numerical

USD/INR initially = 80; New Rate = 88.

Percentage Increase in INR per USD Quote = [(88 − 80) / 80] × 100
= 10%

Rupee Value Decline = [1 − (80 / 88)] × 100
= 9.09%

12.2 Currency Quotation Trap

13. Purchasing Power Parity (PPP) Theory

13.1 Economist

Gustav Cassel PPP Theory

13.2 Main Versions

  • Law of One Price.
  • Absolute PPP.
  • Relative PPP.

14. Law of One Price

Domestic Price = Exchange Rate × Foreign Price

Example

India

Implied Exchange Rate = 850 / 10
= ₹85 per USD

ఈ ఉదాహరణలో Exchange Rate ₹85/$ అయితే Law of One Price నెరవేరుతుంది.

15. Absolute Purchasing Power Parity

15.1 Formula

PPP Exchange Rate = Domestic Basket Price / Foreign Basket Price

15.2 Numerical Problem

Same Basket Price in India = ₹4,500.

Same Basket Price in USA = US$50.

PPP Rate = 4500 / 50
= ₹90 per USD

15.3 Interpretation

PPP Exchange Rate ₹90/$.

Actual Market Exchange Rate, PPP Rate

16. Relative Purchasing Power Parity

16.1 Approximate Formula

Expected % Change in INR/USD ≈ India Inflation − US Inflation

16.2 Exact One-Period Formula

Expected Future Exchange Rate = Current Exchange Rate × (1 + India Inflation Rate) / (1 + US Inflation Rate)

16.3 Solved Numerical

Current Exchange Rate = ₹80/$.

India Inflation = 6%.

US Inflation = 2%.

Expected Rate = 80 × (1.06 / 1.02)
≈ ₹83.14 per USD

16.4 Approximation

Approximate Depreciation ≈ 6% − 2% = 4%
Approximate Future Rate ≈ 80 × 1.04
= ₹83.20 per USD

Exact PPP Result ₹83.14; Approximate Result ₹83.20.

Exam Point: Relative PPP – Inflation Differential.

17. Limitations of PPP Theory

  • Transport and Insurance Costs.
  • Tariffs and Other Trade Barriers.
  • Different Consumption Baskets.
  • Non-Tradable Services.
  • Product Quality Differences.
  • Market Segmentation.
  • Capital Flows and Interest Rates.
  • Short-Run Nominal Price Rigidity.
  • Balassa–Samuelson Productivity Effects.

18. Nominal Exchange Rate vs Real Exchange Rate

18.1 Nominal Exchange Rate

85 per USD.

18.2 Real Exchange Rate

18.3 Formula – INR per USD Convention

Real Exchange Rate (q) = E × Pforeign / Pdomestic

E = INR per USD.

Pforeign = Foreign Price Level.

Pdomestic = Indian Price Level.

18.4 Interpretation

18.5 Numerical Example

E = ₹85/$.

Foreign Basket Price = US$10.

Domestic Basket Price = ₹1,000.

q = (85 × 10) / 1000
q = 0.85

q = 0.85 అనేది ఇక్కడ ఉపయోగించిన Basket Definitions ఆధారంగా వచ్చిన Relative Price Ratio.

19. Interest Rate Parity (IRP)

Interest Rate Parity Theory అంతర్జాతీయ Financial Assets Returns, Exchange Rates మధ్య సంబంధాన్ని వివరిస్తుంది.

19.1 Two Versions

  • Covered Interest Rate Parity (CIP).
  • Uncovered Interest Rate Parity (UIP).

19.2 Covered Interest Rate Parity

19.3 Exact CIP Formula

Forward INR/USD = Spot INR/USD × (1 + INR Interest for Period) / (1 + USD Interest for Period)

20. Covered Interest Parity – Numerical

Spot Exchange Rate = ₹85/$.

One-Year INR Interest Rate = 6%.

One-Year USD Interest Rate = 4%.

20.1 Calculate Forward Rate

F = 85 × (1.06 / 1.04)
F ≈ ₹86.6346 per USD

20.2 Forward Premium

Forward Premium (%) = [(86.6346 − 85) / 85] × 100
≈ 1.92%

20.3 Interpretation

20.4 Important Clarification

Forward Rate అనేది Future Spot Rate ఖచ్చితమైన Forecast కాదు. CIPలో అది Interest Rate Differential, Hedging and No-Arbitrage Conditionsతో సంబంధం కలిగి ఉంటుంది.

21. Uncovered Interest Rate Parity (UIP)

21.1 Approximate UIP Relationship

Expected % Change in INR/USD ≈ INR Interest Rate − USD Interest Rate

21.2 Exact Simplified Relationship

Expected Future INR/USD = Current INR/USD × (1 + INR Interest Rate) / (1 + USD Interest Rate)

21.3 CIP vs UIP

CIPUIP
Uses Forward RateUses Expected Future Spot Rate
Currency Risk HedgedCurrency Risk Remains
No-Arbitrage ConditionExpected Return Parity Condition
Funding and Transaction Costs MatterExpectations and Risk Premium Matter

22. Spot and Forward Exchange Markets

22.1 Spot Exchange Rate

Exchange Rate.

22.2 Forward Exchange Rate

Rate.

22.3 Forward Premium

22.4 Forward Discount

Forward Rate, Spot Rate

22.5 Annualised Forward Premium Formula

Annualised Forward Premium (%) = [(F − S) / S] × (12 / Months) × 100

23. Forward Premium – Numerical Problem

Spot Rate = ₹85/$.

Six-Month Forward Rate = ₹86/$.

23.1 Six-Month Premium

Premium = [(86 − 85) / 85] × 100
≈ 1.1765%

23.2 Annualised Premium

Annualised Premium = [(86 − 85) / 85] × (12 / 6) × 100
≈ 2.35%

24. Forex Bid and Ask Rates

24.1 Bid Rate

Rate.

24.2 Ask Rate

Rate.

24.3 Numerical Example

Bank USD/INR Bid = 84.90
Bank USD/INR Ask = 85.10

Customer Bankకు US$1,000 అమ్మితే Bank Bid Rate ₹84.90ను వర్తింపజేస్తుంది.

Rupees Received = 1000 × 84.90
= ₹84,900

Rupees Paid = 1000 × 85.10
= ₹85,100

24.4 Bid–Ask Spread

Bid–Ask Spread = Ask − Bid
= 85.10 − 84.90
= ₹0.20 per USD
Exam Trap: Bank Buys USD at Bid; Bank Sells USD at Ask. Customer Selling Dollars receives Bid; Customer Buying Dollars pays Ask.

25. Cross Exchange Rate – Numerical Problems

25.1 EUR/INR Cross Rate

Given:

USD/INR = 85
EUR/USD = 1.10

1 USD = ₹85, 1 EUR = US$1.10.

EUR/INR = 1.10 × 85
EUR/INR = ₹93.50 per EUR

25.2 JPY/INR Cross Rate

Given:

USD/INR = 85
USD/JPY = 150

అంటే 1 USD = ₹85, అదే 1 USD = 150 Yen.

INR per JPY = 85 / 150
≈ ₹0.5667 per JPY
INR per 100 JPY = 0.5667 × 100
≈ ₹56.67 per 100 Yen

25.3 Important Rule

Cross Rate Calculationsలో Currency Units Cancel అయ్యేలా Multiplication లేదా Division నిర్ణయించాలి.

26. Currency Arbitrage

26.1 Two-Market Arbitrage

Market A USD Selling Rate = ₹85.00.

Market B USD Buying Rate = ₹85.50.

Transaction Costs, Timing Differences

Profit per USD = 85.50 − 85.00
= ₹0.50

US$10,000పై:

Arbitrage Profit = 10000 × 0.50
= ₹5,000

26.2 Triangular Arbitrage

26.3 Example

USD/INR = 85.

EUR/USD = 1.10.

Implied EUR/INR = 93.50.

Marketలో EUR/INR = 95.00 అయితే, Zero Costs and Executable Quotes Assumptionలో Price Difference ఉంది.

Cross-Rate Difference = 95.00 − 93.50
= ₹1.50 per EUR

26.4 Triangular Arbitrage Calculation

Start with ₹93,500.

₹93,500 / 85 = US$1,100.

US$1,100 / 1.10 = €1,000.

€1,000 × ₹95 = ₹95,000.

Illustrative Profit = 95000 − 93500
= ₹1,500

ఇది Transaction Costs, Bid–Ask Spreads లేని Pure Arbitrage Illustration మాత్రమే.

27. Forex Derivatives – Hedging Instruments

InstrumentFunction
ForwardCustomised Future Currency Exchange Agreement
FuturesStandardised Exchange-Traded Contract
OptionRight, Not Obligation, Subject to Premium
FX SwapExchange of Currencies with Reverse Exchange Leg
Currency SwapArrangement to Exchange Specified Cash Flows in Different Currencies

27.1 Importer Hedge

భవిష్యత్తులో Dollars చెల్లించాల్సిన Indian Importer, Dollar Appreciation Riskను తగ్గించడానికి USD Forward Purchase చేయవచ్చు.

27.2 Exporter Hedge

భవిష్యత్తులో Dollars పొందబోయే Indian Exporter, Dollar Depreciation Riskను తగ్గించడానికి USD Forward Sale చేయవచ్చు.

27.3 Futures vs Forwards

Bilateral, Customised Contracts.

27.4 Options

28. Exporter Hedging – Numerical

Forward Rate = ₹86 per USD.

Forward-Hedged Rupee Receipts = 100000 × 86
= ₹86,00,000

28.1 Future Spot Rate = ₹82

Unhedged Receipts = 100000 × 82
= ₹82,00,000

Forward Hedge

28.2 Future Spot Rate = ₹90

Unhedged Receipts = 100000 × 90
= ₹90,00,000

28.3 Interpretation

29. Nominal Effective Exchange Rate (NEER)

29.1 Main Features

  • Multiple Currency Basket.
  • Trade Weights.
  • Nominal Bilateral Exchange Rates.
  • Comparison with a Base Period.
  • No Direct Domestic–Foreign Inflation Adjustment.

29.2 Simplified Mathematical Form

NEER Index = Weighted Geometric Average of Bilateral Currency Strength Indices

Actual RBI Compilationలో Currency Selection, Weights, Index Base and Methodology ముఖ్యమైనవి.

29.3 Simplified Numerical Illustration

Two Trading Partners, Equal Weights:

Bilateral Index A = 110
Bilateral Index B = 90
NEER = Square Root of (110 × 90)
= Square Root of 9900
NEER ≈ 99.50

30. Real Effective Exchange Rate (REER)

NEERకు Domestic and Foreign Relative Price Levelsను సర్దుబాటు చేసి లెక్కించే Effective Exchange Rate Indexను REER అంటారు.

30.1 Main Features

  • Trade-Weighted Currency Basket.
  • Nominal Exchange Rates.
  • Domestic Price Level.
  • Trading Partners' Price Levels.
  • International Price Competitiveness Indicator.

30.2 Simplified Appreciation-Oriented Formula

REER ≈ NEER × Domestic Price Index / Trading-Partner Price Index

30.3 Numerical Example

NEER = 98.

India Price Index = 112.

Trade Partner Price Index = 105.

REER ≈ 98 × (112 / 105)
REER ≈ 104.53

30.4 Interpretation
